I have two RTW folders, one with a mod and the other is vanilla. They are both version 1.2 because before I copied the folder I updated them both and and then copied the folder and then installed the mod into the copied folder. Anyway I was wandering if I installed the expansion into the vanilla RTW folder would this update both folders to 1.3?

No, it won't install/update 2 folders... it will only install the folder that is in the original installed path. RTW installer is unaware of any other copies that human makes of the original install.

However, (HD space permitting) you can drag and make a 3rd folder (a copy of the updated one). Then add whatever files you need to it to mod it.
